Covered Call Model

The Covered Call model is designed for investors seeking high levels of current income. The portfolio holds 4 to 6 covered call ETFs, which generate monthly income by systematically writing call options against major market indexes, such as the S&P 500 and the Nasdaq.

What Is a Covered Call ETF?

A covered call ETF is an investment fund that holds a portfolio of stocks (or stock indexes) and sells call options against those shares to generate extra cash flow. A call option gives a buyer the right to purchase the fund’s underlying shares at a specified price before a set deadline. In exchange for granting this right, the fund receives an upfront cash payment known as an option premium.

How It Works

  • Earning the Premium: The fund keeps the collected premium regardless of whether the option is exercised.
  • Unexercised Options: If the option expires without being exercised, the fund retains both its shares and the premium income.
  • Exercised Options: If the option is exercised, the fund must sell its shares at the agreed-upon price—even if the market value of those shares has climbed significantly higher.

Benefits and Risks

  • High Monthly Income: Option premiums generate substantial monthly cash flow that is distributed to investors.
  • Variable Distributions: Because distributions rely heavily on option premiums—which depend on market conditions and volatility—dividends are not guaranteed and will routinely fluctuate up or down.
  • Principal Fluctuation: The fund's share price (your principal) will still rise and fall alongside stock market movements. While premiums offer a modest buffer, they do not prevent losses during broader market declines.
  • Capped Growth: In exchange for immediate income, the strategy caps potential upside gains during strong market rallies.

Tax Considerations

Tax treatment for covered call ETFs varies. Distributions may be classified as qualified dividends, capital gains, or a tax-deferred return of capital (ROC); they are not automatically taxed as short-term income. In taxable accounts, review the fund's year-end Form 1099-DIV and consult a tax professional to understand your specific tax impact.
